SEC NEWS DIGEST Issue 2002-176 September 11, 2002 ENFORCEMENT PROCEEDINGS SHAWN HACKMAN SUSPENDED FROM PRACTICING BEFORE THE COMMISSION AS AN ATTORNEY The Commission has issued an Order of Suspension against Shawn F. Hackman of Las Vegas, Nevada, suspending him forthwith from appearing or practicing before the Commission based on his disbarment by the Supreme Court of Nevada. In taking its action against Hackman, the Court found that Hackman had misappropriated over $700,000 in client funds at a time when he was ostensibly cooperating with bar counsel concerning allegations by other clients that Hackman had misappropriated their funds as well. Hackman is currently a defendant in SEC v. Kanakaris Communications, Inc. In that action, the Commission has alleged that Hackman violated Section 17(a) of the Securities Act of 1933 and Section 10(b) of the Securities Exchange Act of 1934 and Rule 10b-5 thereunder by: (1) preparing a false offering memorandum for Kanakaris; (2) selling Kanakaris stock using the offering memorandum; (3) collecting and distributing the proceeds of those sales while retaining $333,645 of those funds for his own use; and (4) without authorization from Kanakaris, preparing and filing a materially misleading registration statement with the Commission. The Commission is seeking a permanent injunction, disgorgement and civil penalties against Hackman. (Rel. 34- 46478; File No. 3-10887) COMMISSION OBTAINS PRELIMINARY INJUNCTION IN A $3.8 MILLION OIL AND GAS WELL TELEMARKETING SCHEME On September 6, the Commission obtained a preliminary injunction in a $3.8 million securities fraud scheme run by Shoreline Development Company and four individuals. The Commission's complaint alleges that since 2000, the defendants fraudulently misused over $3.8 million from investors, purportedly for investments in oil and gas wells. The defendants include: Shoreline Development Co., a Delaware company, headquartered in Costa Mesa, California; Todd J. Taylor, 36; Derek K. Gradwell, 29; Paul A. Barrios III, 40; and Dennis P. O'Connell, 47, all of Orange County, California. Taylor and Barrios are repeat securities law violators. In 1999, in a prior case brought by the Commission, Taylor was ordered by a federal district court not to sell securities without registering with the Commission as a broker-dealer. In 2000, Barrios was the subject of a cease-and-desist order issued by the Commission suspending him for twelve months from association with any broker or dealer. In its complaint, the Commission alleges that during the offering, Shoreline, Taylor and Gradwell made misrepresentations about the performance of Shoreline's wells, a purported business relationship with El Paso Field Services, and their use of investor funds. These defendants concealed their misappropriation from investors of more than $1.2 million to pay for lavish vacations, a wedding and honeymoon, a vacation home, gambling debts, customized motorcycles and other luxury items. The United States District Court for the Central District of California (1) granted the Commission's application for a preliminary injunction and appointment of a permanent receiver over Shoreline; (2) continued an asset freeze against the defendants; (3) prohibited the destruction of documents; and (4) ordered accountings. The Commission obtained an order preliminarily enjoining Shoreline, Taylor and Gradwell from committing securities fraud in violation of Section 17(a) of the Securities Act of 1933 and Section 10(b) of the Securities Exchange Act of 1934 and Rule 10b-5 thereunder. The Court's order also preliminarily enjoins Shoreline, Taylor, Gradwell, Barrios and O'Connell from violating the securities registration provisions of Sections 5(a) and 5(c) of the Securities Act. The Court's order also preliminarily enjoins O'Connell and Barrios from committing violations of the broker-dealer registration provisions of Section 15(a) of the Exchange Act. Furthermore, the Commission also obtained an order preliminarily freezing the assets of relief defendants Epic Consulting Services; Coastal Resources, Inc.; Northstar Acquisitions and Holdings, Inc.; Shoreline Holdings and Acquisitions, Inc.; and Spartan Consulting, Inc., who together received more than $1.3 million in cash from Shoreline during the scheme. The Commission seeks a final judgment against these relief defendants, ordering them to return all related earnings. The Commission does not allege that these relief defendants violated the securities laws, but rather that they received proceeds from the fraud. In addition to the preliminary relief granted on September 6, the Commission seeks a final judgment against all the defendants permanently enjoining them from future violations of the securities and broker- dealer registration provisions, as well as the antifraud provisions, ordering the defendants to disgorge all ill-gotten gains, and assessing civil penalties against them. Cal.)] (LR-17716) SEC FILES CONTEMPT ACTION AGAINST R&RX GROUP PRESIDENT, MARLEN JOHNSON, SEEKING $120,000 PENALTY; PROCEEDINGS INSTITUTED TO DEREGISTER R&RX GROUP'S STOCK The SEC announced that on September 5, 2002, it filed a motion in U.S. District Court against Marlen V. Johnson for violating a 1996 federal court order (1996 Order). The 1996 Order permanently barred Johnson from acting as an officer or director of any SEC reporting company and permanently enjoined him from future violations of certain provisions of the federal securities laws. The SEC's motion seeks to hold Johnson in contempt for his alleged violations of both provisions of the 1996 Order. The SEC alleges that, in violation of the officer-and-director bar, Johnson is currently acting as an officer and director of R&RX Group, Inc., formerly known as Neoteric Group, Inc., an SEC reporting company based in Nevada. Johnson became an officer and director of R&RX Group on October 19, 2001. Since then, the motion alleges that he has exercised control over R&RX Group and has filed several SEC reports on behalf of the company. Second, Johnson violated the injunction by omitting information about his 1996 officer-and-director bar from R&RX Group reports filed with the SEC. The SEC asked the court to issue an order holding Johnson in contempt of the 1996 order based upon this conduct. The SEC also asked the court to order him incarcerated and to fine him up to $128,000 per day for each day he remains in violation of the court's order. The SEC also filed a related motion against Johnson requesting that the court impose a civil money penalty of $120,000 against him for his recent violations of the anti-fraud and reporting provisions of the Exchange Act while acting as an officer and director of R&RX Group. According to the SEC's motions: * R&RX Group is a Nevada-based shell company whose common stock is quoted on the OTC Bulletin Board under the symbol RRXG. Its common stock is registered with the SEC pursuant to Section 12 of the Exchange Act. * Marlen V. Johnson, age 54, is a resident of La Jolla, California. He is presently the president, secretary, and director of R&RX Group. On August 7, 1996, the federal district court for the Northern District of Texas entered a final judgment against Johnson in an SEC case involving a fraudulent, market-manipulation scheme. SEC v. Jeffrey C. Hays, Marlen V. Johnson and James N. Nilsson, Case No. 3:95-CV-0250-G [N.D. TX (Dallas Division)]. The judgment permanently barred Johnson from acting as an officer or director of any issuer that has a class of securities registered pursuant to Section 12 or that is required to file reports pursuant to Section 15(d) of the Securities Exchange Act of 1934. The judgment also permanently enjoined Johnson from, among other things, future violations of the anti-fraud and reporting provisions of the Exchange Act, specifically Sections 10(b) and 13(a) and Rules 10b-5, 13a-1, and 13a-13 thereunder. Finally, on September 6, 2002, the SEC issued an Order Instituting Public Proceedings and Notice of Hearing Pursuant to Section 12(j) of the Exchange Act against R&RX Group. The Division of Enforcement alleges that R&RX Group's SEC reports were materially false and misleading because they failed to disclose Johnson's officer-and- director bar. As a result, R&RX Group failed to comply with Sections 10(b) and 13(a) of the Exchange Act and Rules 10b-5, 13a-1, and 13a-13 thereunder, for which an order is sought revoking the registration of R&RX Group's common stock. Johnson (U.S. District Court for the Northern District of Texas, Dallas Division, Civil Action No. 3:95-CV-0250-G)] (LR-17717) SEC SUES SILICON VALLEY CEO FOR FABRICATING OVER 80% OF COMPANY'S REVENUE The Commission today filed a complaint against the former President, Chairman, and CEO of HPL Technologies, Inc., charging him with fabricating over 80% of the San Jose software company's reported sales for fiscal 2002. The Commission's complaint alleges that Yervant David Lepejian, a 41-year-old Palo Alto resident, repeatedly created fake customer purchase orders, and then covered up his fraud by doctoring financial records and forging letters to HPL's auditors verifying the sales. According to the Commission, Lepejian ultimately created over $28 million in non-existent sales, causing the Company to overstate its revenue for fiscal 2002 by 328%. Without admitting or denying the allegations, Lepejian has agreed to the entry of an order enjoining him from future violations of these provisions, permanently barring him from acting as an officer or director of a publicly-held company, and requiring him to pay disgorgement and monetary penalties in an amount to be set by the court. The Commission's complaint alleges that Lepejian began his fraud in anticipation of HPL's July 2001 initial public offering. Lepejian forged purchase orders from HPL customers and generated phony shipping documents showing that the software had been delivered to the customers. HPL raised over $75 million from investors in its IPO based, according to the Commission, on financial results fraudulently inflated by Lepejian. The Commission's complaint further alleges that Lepejian's fraud escalated over the next year, with Lepejian repeatedly creating fake purchase orders at the end of each quarter in order to boost the Company's revenue; in one quarter, over 90% of HPL's reported revenue was wholly fictitious. The complaint also charges that Lepejian engaged in a massive cover-up to conceal his fraud. According to the complaint, Lepejian doctored bank records to create the appearance of millions of dollars in non- existent customer payments. Lepejian also borrowed millions of dollars from his brokerage accounts - secured by his personal HPL stock holdings - and funneled the money into the Company in the guise of customer payments. The Commission further alleges that Lepejian repeatedly forged letters from HPL customers confirming the purchases, at one point arranging a conference call between the Company's auditors and a friend posing as an HPL customer. The complaint charges Lepejian with securities fraud (Section 17(a) of the Securities Act of 1933, Section 10(b) of the Securities Exchange Act of 1934 (Exchange Act) and Rule 10b-5 thereunder), lying to accountants (Rule 13b2-2 under the Exchange Act), falsifying the company's books and records (Section 13(b)(5) of the Exchange Act and Rule 13b2-1 thereunder), causing HPL to report false financial information to the Commission (Section 13(a) of the Exchange Act and Rules 12b-20, 13a-1 and 13a-13 thereunder), and causing HPL's failure to maintain accurate books and records and internal controls (Sections 13(b)(2)(A) and 13(b)(2)(B) of the Exchange Act).
