CFO Commentary on Second Quarter Fiscal 2019 Financial Results
This document should be read in conjunction with the Second Quarter Fiscal 2019 Financial Results and includes a discussion of certain non-GAAP(1) financial measures
Second Quarter Fiscal 2019:
On October 1, 2018, Avaya adopted the new revenue recognition standard, Accounting Standards Codification 606 ("ASC 606"), using the modified retrospective transition method. Financial results for periods beginning after September 30, 2018 are presented under ASC 606 while prior period financial information is not adjusted and continues to be reported in accordance with GAAP that existed prior to the adoption of ASC 606 (“ASC 605”).
GAAP Income Statement
GAAP revenue was $709 million, compared to $738 million for the first quarter of fiscal 2019, and $672 million for the second quarter of fiscal 2018 ended March 31, 2018
GAAP product revenue was $287 million, compared to $324 million for the first quarter of fiscal 2019, and $293 million for the second quarter of fiscal 2018 ended March 31, 2018
GAAP service revenue was $422 million, compared to $414 million for the first quarter of fiscal 2019, and $379 million for the second quarter of fiscal 2018 ended March 31, 2018
GAAP gross margin was 54.4%, compared to 55.1% for the first quarter of fiscal 2019, and 48.1% for the second quarter of fiscal 2018 ended March 31, 2018
GAAP products & solutions gross margin was 48.1%, compared to 51.2% for the first quarter of fiscal 2019, and 48.5% for the second quarter of fiscal 2018 ended March 31, 2018
GAAP services gross margin was 58.8%, compared to 58.2% for the first quarter of fiscal 2019, and 47.8% for the second quarter of fiscal 2018 ended March 31, 2018
GAAP operating expense was $303 million, compared to $310 million for the first quarter of fiscal 2019, and $332 million for the second quarter of fiscal 2018 ended March 31, 2018
GAAP R&D expense was $52 million, compared to $53 million for the first quarter of fiscal 2019, and $50 million for the second quarter of fiscal 2018 ended March 31, 2018
GAAP SG&A expense was $251 million, compared to $257 million for the first quarter of fiscal 2019, and $282 million for the second quarter of fiscal 2018 ended March 31, 2018




GAAP operating income was $38 million, compared to operating income of $50 million for the first quarter of fiscal 2019, and operating loss of $89 million for the second quarter of fiscal 2018 ended March 31, 2018
Non-GAAP Income Statement
Non-GAAP revenue was $714 million, compared to $748 million for the first quarter of fiscal 2019, and $757 million for the second quarter of fiscal 2018 ended March 31, 2018
Non-GAAP product revenue was $289 million, compared to $326 million for the first quarter of fiscal 2019, and $317 million for the second quarter of fiscal 2018 ended March 31, 2018. Non-GAAP product revenue decreased year-over-year and sequentially primarily due to lower sales of our on-premises Unified Communications and Contact Center offerings and headwinds from foreign exchange rates, partially offset by increased cloud revenue
Non-GAAP services revenue was $425 million, compared to $422 million for the first quarter of fiscal 2019, and $440 million for the second quarter of fiscal 2018 ended March 31, 2018. Non-GAAP services revenue decreased year-over-year primarily due to the continued decline of our maintenance services revenue, as well as foreign exchange rate headwinds. Non-GAAP services revenue increased sequentially due to increased professional services and private cloud revenue
Non-GAAP gross margin was 61.5%, compared to 62.7% for the first quarter of fiscal 2019, and 62.4% for the second quarter of fiscal 2018 ended March 31, 2018
Non-GAAP products & solutions gross margin was 63.7%, compared to 65.6% for the first quarter of fiscal 2019, and 68.5% for the second quarter of fiscal 2018 ended March 31, 2018. Non-GAAP products & solutions gross margin declined both year-over-year and sequentially primarily because of an unfavorable product mix that resulted from lower sales of software solutions
Non-GAAP services gross margin was 60.0%, compared to 60.4% for the first quarter of fiscal 2019, and 58.0% for the second quarter of fiscal 2018 ended March 31, 2018. Non-GAAP services gross margin improved year-over-year primarily because platform improvements and lower delivery costs more than offset the corresponding revenue declines. Non-GAAP services gross margin declined slightly on a sequential basis because of ReadyNow platform investments
Non-GAAP operating expenses (R&D + SG&A) was $290 million, compared to $299 million for the first quarter of fiscal 2019, and $315 million for the second quarter of fiscal 2018 ended March 31, 2018
Non-GAAP R&D expense was $51 million, compared to $52 million for the first quarter of fiscal 2019, and $50 million for the second quarter of fiscal 2018 ended March 31, 2018. Non-GAAP research and development expense increased year-over-year because of an increase in product innovation and cloud investments, partially offset by the impact of favorable foreign exchange rates. Non-GAAP research and development expense decreased slightly on a sequential basis due to the timing of expenses related to the Spoken contingent consideration




Non-GAAP SG&A expense was $239 million, compared to $247 million for the first quarter of fiscal 2019, and $265 million for the second quarter of fiscal 2018 ended March 31, 2018. Non-GAAP selling, general and administrative expenses decreased year-over-year primarily because of lower accrued incentive compensation and sales commissions due to our revenue underperformance, a decrease in personnel expenses due to lower headcount, and from the impact of favorable foreign exchange rates. Non-GAAP selling, general and administrative expenses decreased sequentially because of lower third party fees and accrued incentive compensation and sales commissions
Non-GAAP operating income was $149 million, compared to operating income of $170 million for the first quarter of fiscal 2019, and operating income of $157 million for the second quarter of fiscal 2018 ended March 31, 2018.
Adjusted EBITDA was $166 million, compared to $189 million for the first quarter of fiscal 2019, and $187 million for the second quarter of fiscal 2018 ended March 31, 2018
Balance Sheet and Cash Flow Items
Cash and cash equivalents was $735 million as of March 31, 2019, compared to $743 million as of December 31, 2018 and $311 million as of March 31, 2018. The sequential decrease in our cash balance was primarily the result of an increase in cash taxes paid, and to a lesser extent, an increase in capital expenditures, as well as the contingent consideration paid in the quarter related to our acquisition of Spoken on March 12, 2018
In the quarter, we paid $51 million in cash interest for our term loan and convertible debt and made cash pension/OPEB payments of $24 million. Additionally, we paid $14 million in cash for restructuring costs and paid approximately $28 million in cash for taxes
Inventory was $66 million as of March 31, 2019, compared to $81 million as of September 30, 2018. Days of inventory stood at 35 days, compared to 34 days for the first quarter of fiscal 2019. This level of inventory represents consistent operating levels
Accounts receivable was $300 million as of March 31, 2019, compared to $377 million as of September 30, 2018. Days Sales Outstanding ("DSO", calculated on non-GAAP revenue) decreased by 3 days compared to the first quarter of fiscal 2019 and stood at 53 days. Note: Our DSO calculation includes adjustments for Accounts Receivable / Contract Liability netting and for the impact of fresh start accounting in order to keep our “operational” reporting of DSO consistent with historically reported data
Accounts payable was $275 million as of March 31, 2019, compared to $266 million as of September 30, 2018. Days payable decreased from 95* days in the first quarter of fiscal 2019 to 90 days in the second quarter of fiscal 2019
Capital expenditures was $26 million in the second quarter of fiscal 2019, up from $21 million in the first quarter of fiscal 2019 and up from $16 million in the second quarter of fiscal 2018


*Note: In our 1Q FY'19 CFO Commentary, due to a calculation error, days payable was erroneously listed at 98 days




Depreciation and amortization was approximately $108 million, down from $117 million in the first quarter of fiscal 2019 and down from $123 million during the second quarter of fiscal 2018. The impact of fresh start accounting required that we increase intangible and fixed assets to their fair values as of December 15, 2017, that impact should decrease over time
Other Metrics
Total Contract Value (TCV) increased 3% compared to the prior year and now stands at $2.4 billion. We define TCV as the value of all active ratable contracts that have not been recognized as revenue, including both billed and unbilled backlog
Product revenue to the channel was $203 million, compared to $226 million for the first quarter of fiscal 2019, and $224 million for the second quarter of fiscal 2018 ended March 31, 2018. As a reminder, channel product revenue is recognized when we sell-in to the distributor and it continues to account for more than 2/3 of our total product revenue
Distributor reported inventory was $116 million, compared to $108 million for the first quarter of fiscal 2019, and $111 million for the second quarter of fiscal 2018 ended March 31, 2018
Financial Outlook
As a reminder, our financial outlook presented below reflects the adoption of the new ASC 606 revenue recognition standard that became effective October 1, 2018 and replaced ASC 605. We are now targeting the following forecast for Q3 Fiscal Year 2019 and Fiscal Year 2019:

GAAP revenue of $707-$722 million; non-GAAP revenue of $710-$725 million
GAAP operating income of $30-$40 million; GAAP operating margin of ~5%
Non-GAAP operating income of $140-$150 million; non-GAAP operating margin of ~20%
Adjusted EBITDA of $160-$170 million; Adjusted EBITDA margin of ~23%
Approximately 111 million weighted average shares outstanding
Financial Outlook - Fiscal Year 2019 under ASC 606
GAAP revenue of $2.900-$2.950 billion, non-GAAP revenue of $2.925-$2.975 billion

Cash requirements for restructuring, pension & OPEB, cash taxes, capital spending and interest expense for fiscal year 2019 are expected to be:
Restructuring: $50-$55 million

Cash Taxes: $55-$65 million
Capital Expenditures: ~$100 million
Interest Expense: $200-$205 million

Use of non-GAAP (Adjusted) Financial Measures
The information furnished in this release includes non-GAAP financial measures that differ from measures calculated in accordance with generally accepted accounting principles in the United States of America (“GAAP”), including the combined six month period ending March 31, 2018 and financial measures labeled as “non-GAAP” or “adjusted.”
Although GAAP requires that we report on our results for the periods October 1, 2017 through December 15, 2017 (the "Predecessor" period) and December 16, 2017 through March 31, 2018 (the "Successor" period), separately, management reviews the Company’s operating results for the six months ended March 31, 2018 by combining the results of these periods because such presentation provides the most meaningful comparison of our results. The Company cannot adequately benchmark the operating results of the 106-day period ended March 31, 2018 against any of the previous periods reported in its condensed consolidated financial statements and does not believe that reviewing the results of this period in isolation would be useful in identifying any trends regarding the Company’s overall performance. Management believes that the key performance metrics such as revenue, gross margin and operating income, among others, when combined for the six months ended March 31, 2018 provide meaningful comparisons to other periods and are useful in identifying current business trends.
EBITDA is defined as net income (loss) before income taxes, interest expense, interest income and depreciation and amortization. Adjusted EBITDA is EBITDA further adjusted to exclude certain charges and other adjustments described in our SEC filings and the tables below.
We believe that including supplementary information concerning adjusted EBITDA is appropriate because it serves as a basis for determining management and employee compensation and it is used as a basis for calculating covenants in our credit agreements. In addition, we believe adjusted EBITDA provides more comparability between our historical results and results that reflect purchase accounting and our current capital structure. We also present EBITDA and adjusted EBITDA because we believe analysts and investors utilize these measures in analyzing our results. Adjusted EBITDA measures our financial



performance based on operational factors that management can impact in the short-term, such as our pricing strategies, volume, costs and expenses of the organization and it presents our financial performance in a way that can be more easily compared to prior quarters or fiscal years.
EBITDA and adjusted EBITDA have limitations as analytical tools. EBITDA measures do not represent net income (loss) or cash flow from operations as those terms are defined by GAAP and do not necessarily indicate whether cash flows will be sufficient to fund cash needs. However, these terms are not necessarily comparable to other similarly titled captions of other companies due to the potential inconsistencies in the method of calculation. Adjusted EBITDA excludes the impact of earnings or charges resulting from matters that we consider not to be indicative of our ongoing operations. In particular, our formulation of adjusted EBITDA allows adjustment for certain amounts that are included in calculating net income (loss), however, these are expenses that may recur, may vary and are difficult to predict.
We also present the measures non-GAAP revenue, non-GAAP gross margin, non-GAAP operating expenses, non-GAAP operating income and non-GAAP operating margin, as a supplement to our unaudited condensed consolidated financial statements presented in accordance with GAAP. We believe these non-GAAP measures are the most meaningful for period to period comparisons because they exclude the impact of the earnings and charges noted in the applicable tables below that resulted from matters that we consider not to be indicative of our ongoing operations.
The presentation of these non-GAAP financial measures is not intended to be considered in isolation from, as substitute for, or superior to, the financial information prepared and presented in accordance with GAAP, and may be different from the non-GAAP financial measures used by other companies. In addition, these non-GAAP measures have limitations in that they do not reflect all of the amounts associated with the Company’s results of operations as determined in accordance with GAAP.
We do not provide a forward-looking reconciliation of expected third quarter and full year fiscal 2019 non-GAAP revenue, non-GAAP gross margin, non-GAAP operating expenses, non-GAAP operating income, non-GAAP operating margin or adjusted EBITDA guidance as the amount and significance of special items required to develop meaningful comparable GAAP financial measures cannot be estimated at this time without unreasonable efforts. These special items could be meaningful.
