Dear Mr. Katz:
The National Investor Relations Institute (NIRI) supports the SEC's objective of eliminating selective disclosure. Selective disclosure, providing an advantage to certain analysts and investors, erodes credibility in the market place.
NIRI said in its 1996 Standards and Guidance for Disclosure:
"Integrity of the capital markets is based on full and fair disclosure of information. 'Selective disclosure' of information by corporations, whether to institutional investors or securities analysts or others, raises concerns about the fairness of the dissemination of information to the securities markets as well as the specter of liability."
In 1995, NIRI conducted the first survey of corporate disclosure practices to establish benchmarks measuring how companies conduct their communication efforts with the investment community.
We asked specific questions to determine how companies handled certain disclosure situations. We asked what they would do if faced with an earnings shortfall after they had provided earnings guidance to the investment community. In that survey, 47% said they would first issue a news release before having discussions with analysts and professional investors.
We were concerned that a shortfall in earnings estimates could be considered a material issue and should be first addressed with a news release broadly disseminating that information to the public before companies began talking to the analysts and professional investors.
However, we were cognizant that many companies believed they were operating in an environment where they had some latitude to "walk the Street" up or down within a certain range of earnings estimates without selectively disclosing material, nonpublic information. Times, however, were changing and the ability to manage earnings expectations without creating a material news situation was becoming more restrictive. In the current environment for high growth, high P/E stocks, one could argue that any change in the analysts' estimates, especially downward, is a material event.
The NIRI board of directors' saw a problem and, at the same time, an opportunity to develop standards and guidance for corporate disclosure. To accomplish this, we formed a task force of NIRI members and representatives from the Association for Investment Management and Research (AIMR) and began to develop the NIRI Standards and Guidance for Corporate Disclosure, which was published in April 1996.
NIRI has distributed over 40,000 copies of that document, well beyond the membership of the organization. We also undertook a substantial educational effort among our growing membership to explain what constitutes selective disclosure and how to avoid it. After bringing in several thousand new members over the next two years, we conducted another disclosure practices survey, the result of which showed that 70% would follow the correct practices in handling the same earnings shortfall situation.
It is our opinion that the vast majority of companies do not engage in selective disclosure. Of the 2,100 people who joined NIRI during that period, 70% came from small and mid-cap companies, where these IR practitioners, along side of their senior management teams, were just learning to deal with disclosure issues.
Moreover, the SEC, in raising the issue of selective disclosure, has said little about the pressure under which companies find themselves by analysts who demand more extensive earnings guidance and early warnings on material events at a time, many would argue, that they are conducting significantly less in-depth fundamental research. In some cases, analysts have threatened companies with dropping coverage if they don't give them special treatment, even among their peers. Companies that are most vulnerable to this pressure are those which are desperate for sell-side analyst coverage.
We are not suggesting that selective disclosure does not happen. But, we do question whether the magnitude of these occurrences justifies rule making by the SEC.
Companies have made great strides to open the communication process and level the playing field.
In 1996, two years before Chairman Levitt first mentioned the issue of selective disclosure and the need for companies to open their conference calls, NIRI in its Standards and Guidance for Disclosure began urging companies to open their calls to the media and individual investors. At that time, we also recognized that the technology and expense of the telephonic conference call could not accommodate access by large numbers of individual investors.
One must recall that the conference call was introduced some 10 years ago in an effort to "level the playing field" for analysts and professional investors. Before conference call technology was developed, investor relations officers would be faced with a stack of "call-back" slips from analysts and investors following the issuance of a news release. The conference call provided equal access to what the company had to say in further elaboration or explanation of the information contained in the release.
Approximately four years ago, the news media began asking why they could not be invited to listen to the calls without having to sit in analysts' offices or get the call numbers from their analyst contacts and listen surreptitiously. They believed, as intermediaries for the individual investors, they too should be able to hear what the companies were telling analysts and professional investors. From the media's perspective, they wanted access because the "quality of the discussion" during the analyst calls was greater than what they would get in a conference call specifically for the media.
Over the past two years, comparative Rivel Research Group surveys conducted for NIRI clearly demonstrate that the number of companies that have opened their conference calls to the media and individual investors has increased dramatically. Of the 83% that conduct conference calls, the number that open their calls to the media rose from 14% to 74% over the two-year period 1998-2000. The number of companies that allow individual investors "listen only" access to their calls rose from 29% to 82%. Currently 48% of companies surveyed are now Web casting their calls over the Internet for both the media and individual investors. And 15% of those companies are Web casting other meetings with analysts and professional investors for media and individual investor access and another 34% are considering doing so within the next year. We believe these advances in opening the communication process to the media and individual investors are due in large part to NIRI's efforts; to the media which have written extensively on this issue over the past three years; and to Chairman Levitt and other SEC officials who have publicly commented on the subject. Companies have come to realize that the power of the Internet has created a whole new demand for real-time access to corporate information on the part of individual investors, and the Internet has the power to deliver that information. It is the wave of the future, and companies are moving quickly to meet that need.
With the SEC's emphasis on conference calls as being a primary venue for selective disclosure, the trend toward openness has all but erased the need to regulate this area.
NIRI is most heartened that the SEC, in the proposed rule, recognizes that the fully accessible conference call or press conference should be means for real-time, full and fair disclosure. And, we wholeheartedly endorse that proposal, as well as an expansion of that concept to allow Web site posting of material news to fulfill full and fair disclosure requirements, too. A rule that immunizes companies from selective disclosure allegations by allowing companies additional, more efficient means of broadly disseminating material news will go a long way toward promoting even greater access.
Could more widely accepted disclosure standards have a significant impact on dealing with selective disclosure and trading on selectively disclosed information?
Over the past four years, NIRI has made educating members and non-members about good corporate disclosure practices our highest priority. Over 1,500 NIRI members and non-members have attended our four-day "Introduction to Investor Relations" seminars, where they are exposed to a full day of disclosure policies and practices and how to properly communicate corporate information to the investment community. We conduct an annual one-day seminar on corporate disclosure. We address disclosure issues in the seminars we conduct with the New York Stock Exchange and Nasdaq. We address disclosure issues at our annual conferences which are attended by more than 1,700 people each year. Last year alone, NIRI President & CEO Louis Thompson addressed 22 NIRI chapters on disclosure issues and 30 groups outside of NIRI on this subject. In these forums, and through his extensive contacts with the media, he has emphasized the need to open the communication process, particularly corporate conference calls, in order to level the playing field among all investors and the media.
NIRI's Standards of Practice have also contributed to the improvement of corporate disclosure practices. AIMR's Standards of Practice, which have been in effect for a much longer period, are effective in dealing with these issues for their members. Therefore, we recommend that before instituting rule-making, the SEC give a broader group of organizations, which have a direct influence on disclosure and trading practices, an opportunity to develop and implement common standards for dealing with material information. Such organizations could be NIRI, AIMR, the ABA Securities Law Committee, the Securities Industry Association and the Investment Company Institute.
NIRI suggested a private sector approach last year in a letter to Chairman Levitt. In his April 9, 1999 response, he said, "I appreciate your suggestion that we create a blue ribbon panel to examine the issue, similar to the panel that recently issued its report on improving the effectiveness of audit committees. I have found that often such private sector panels can be very effective in developing market-driven solutions to complex issues. We will certainly consider doing so in this case."
This approach would create shared responsibility for handling material information between the companies and the analysts/investors, whereas the proposed rule places the entire burden on the companies. The proposed rule does not provide for any enforcement action against analysts or investors who make investment decisions based on material information from the company before it is broadly disseminated. And, even though the proposed rule gives companies that unintentionally disclose new material information in a selective forum an opportunity to issue a news release containing that information, substantial trading may occur before it is made public. In fact, this trading activity could be the indicator leading a company to re-examine whether a particular disclosure was material or non-public.
We believe standards should impose a responsibility on the analysts/investors not to make investment decisions based on material information received from a company until it is released - currently the AIMR standard. From public comments made by SEC officials early in 1999, it was clear the Commission was concerned about the problem of analysts and professional investors using selectively disclosed information in advance of public release. However, the Dirks decision, in effect, tied the SEC's hands in dealing with the analyst/professional investor role in the process.
While some may argue that "standards" are not going to prevent the "bad actors" from selectively disclosing information, neither will rules prevent selective disclosure by those who want to take the risk of an enforcement action.
The SEC could put a hold on the proposed rules for a period of time and allow the private sector effort to happen. If it does not work to the Commission's satisfaction, it could bring back the proposed rules for implementation.
Should the Commission decide that rule-making is the only alternative to deal with selective disclosure, how can the proposed rule be shaped to best serve the interests of the market - individual and professional investors, analysts, brokerage firms and companies?
1) Limit the scope. NIRI believes that the rule should be focused on
communications between persons authorized to speak for the company and the financial community. This is where the SEC seems to see the problem of selective disclosure occurring. Furthermore, the rule should not encompass what an unauthorized company employee may say on an Internet chat room about the company. The rule should not include other employees acting within the scope of their particular job. For example, if an analyst should approach a regional sales person at a trade show and ask, "How's business?" The employee says that sales are not as strong in his area as last year. Based on that limited information, the analyst downgrades his estimate without calling an authorized company spokesperson to get an overall view of sales. Consequently, the stock price tumbles because other analysts sees his downgrade on First Call and apparently assume he knows something they do not. In this or similar situations, the company should not be obligated to issue a release on what an employee - who does not have an overall perspective of what is going on in the company and who is not authorized to speak for the company to the financial community - says to one analyst. However, the company may choose to issue a release providing the overall sales for the company. (This scenario actually happened with a large-cap technology company.)
The rule should define "persons acting on behalf" as "designated spokespersons, executive officers and members of the board of directors."
2) Confidentiality agreements between companies and analysts/investors will not work. Confidentiality agreements must be in writing to be binding. The notion that a company, making a presentation before a broker-held analyst conference or before making a presentation to a group of analysts and portfolio managers at a mutual fund, would ask participants to sign a written confidentiality agreement before it proceeds with its presentation, is not likely to happen. Analysts/investors would be under no obligation to sign such an agreement and those who refuse to sign it would not be obligated to leave the presentation.
Moreover, the suggestion in the release that companies would record phone calls with analysts, as a way of determining whether new material information was discussed, is equally unlikely. What happens if the analyst refuses to be recorded? Does the company spokesman say, "Well, I can't talk with you?" Even the subject of keeping a written record of discussions with analysts and investors is under debate within the IR profession.
The suggestion that analysts would wait for companies to determine whether a material disclosure was made during a presentation or conversation is also problematic. Analysts/investors, subject to AIMR's standards should wait until the company has had a chance to release the information. However, those who are not AIMR members probably would go ahead and trade on that information because the Dirks decision, in effect, allows them to do so as long as they are not trading for personal benefit or violating a fiduciary duty in doing so.
NIRI's Standards of Practice recommends that companies avoid conducting "non-disclosure" briefings with selected analysts and trade press, a practice that is particularly prevalent in the technology sectors. In these briefings, some companies like to give analysts and trade press a "look" at what is on the drawing boards. These are sometimes referred to as "vaporware briefings." While analysts may sign a non-disclosure agreement, they sometimes go back to their firms, write an "internal" memorandum, which stays internal for only a short time. Companies are then at risk for having selectively disclosed material information. Again, the enforcement burden falls on the companies for selective disclosure, not on the analysts for violating a "non-disclosure" agreement.
3) What is "nonpublic" information? The release asks whether there needs to be a clearer definition of "nonpublic" information. We believe that nonpublic information is that which has not been broadly distributed through a news release, over a fully accessible conference call or through an SEC filing. "Nonpublic" information may also be nonmaterial information that is discussed through the concept of "differential disclosure." Under this concept, an individual analyst or investor may ask for specific nonmaterial information for use in creating their "mosaic" of the company's prospects. From that mosaic, so long as he/she has not used any material nonpublic information from the company, he/she may come to a material conclusion and make an investment based on it.
One must recognize that some analysts conduct more detailed research than others. Some ask better questions than others. This is how they differentiate themselves from their competitors. Companies may respond to the more detailed questions and provide nonmaterial information that has not been broadly disseminated to the public and are under no obligation to broadly distribute that information once they have discussed it with one or more analysts/investors.
4) What is "non-intentional" disclosure? NIRI is troubled by how "non-intentional" disclosure might be interpreted from an enforcement standpoint. Consider this scenario: A company is preparing the CEO for a presentation before a group of analysts/investors. The investor relations officer and the general counsel meet with the CEO to go over his/her prepared remarks and discuss what is on the company's disclosure record and what has not been publicly discussed that might come up in the question and answer session. (NIRI, in its Standards of Practice, recommends this practice.) They discuss some of the potential questions and how they might be answered. And, they discuss whether those answers might be considered material or not. In the course of the actual Q&A, he/she responds to one of those questions with an answer that includes material, nonpublic information. Almost immediately, some in attendance pick up their cell phones and trade. Does the fact the CEO and his/her staff previously discussed this question make this a "non-intentional" disclosure?
NIRI believes the SEC should take the issue of "intent" out of the rule and simply say that should a company make an unplanned material disclosure during a presentation or discussion with analysts/investors, it is obligated to make a prompt release of that information. This would, of course, assume that the presentation or discussion was not Web cast for full accessibility to the media and individual investors, thus constituting full and fair disclosure at the time the disclosure was made.
5) Is 24 hours sufficient in the event of an unplanned material disclosure? The release asks for comment on whether 24 hours provides issuers sufficient time to issue a release should an unplanned material disclosure occur during a selective venue with analysts/investors. NIRI believes that the criteria be stated in terms of "prompt" rather than placing a specific time frame on it. In reality, there can be significant trading on new material information within 24 hours. On the other hand, a company could have difficulty getting the internal clearances for issuing a news release in 24 hours. For example, a CEO traveling abroad could be difficult to contact to get his/her clearance on a release, should that be necessary. A "prompt" release means as soon as possible. Other SEC requirements have been couched in terms of "prompt" action as opposed to a specific time frame. Moreover, by placing a specific time limit on issuing a follow-up news release, it begs the question of when the clock starts to tick - when the statement is made or when the market reacts and the company realizes a material disclosure may have been made?
6) Should a new Item 10 be added to the Form 8-K for material announcements? NIRI believes that the proposed Item 10 is not necessary and could pose problems in that it forces the company to determine in advance whether news is material. In some cases, materiality will be obvious. In others, it may be questionable. It is not always easy to predict whether information will cause a "reasonable investor" to make an investment decision and, therefore, be material news.
7) Should a delayed filing, using Form 8-K, be required, in addition to other means of public release? NIRI does not believe that all news releases need to be followed with a mandatory Form 8-K filing. Companies should have the option of issuing material news through a fully disseminated news release, through a fully open conference call or other form of analyst/investor meeting or through a Form 8-K filing. In today's fast moving market with the substantial use of Internet technology for information dissemination, the Form 8-K does not meet today's prompt disclosure needs. Individual investors are much more likely to get news from company Web sites, over CNBC, CNNfn or from Internet news sources.
8) Should the posting of information on a company's Web site be considered an acceptable method for achieving full and fair disclosure?
If there is one particular issue that NIRI and its members would like to see covered under this proposed rule, this is it! The use of the Internet to broadly disseminate material news - equally to all interested parties - is a quantum leap over the methods companies are required to use today. We applaud the Commission's recommendation to add a fully accessible Web cast conference call or press conference to the conventional means of dissemination - a press release issued through a major wire service or the filing of a Form 8-K. We believe that not recognizing the widespread use of the Internet by retail investors is a great injustice.
For individual investors, the Internet is a great leveler. More than 50 million individuals in the U.S. now access the Internet for information - both at home and at work. It is difficult to imagine any investor who is interested in having real-time access to company news who does not have Internet access. Certainly, there are many investors who have a much longer-term investment horizon for whom the traditional methods of disclosure are adequate. We would venture that it is the former group, rather than the latter, that the Commission is responding to with the issuance of these rules.
The Internet is the only means by which an individual investor can receive in-depth, real-time information. New releases disseminated over a wire service can only be reviewed in their entirety by an individual investor with Web access (a fax machine is a possibility, although the chances of an individual having one in their home would be significantly less than having Web access. Access for individual investors to a Bloomberg or news wire terminal in their homes or at their offices is almost nonexistent.) The next best outcome is to hope that a newspaper decides to print a digest of a news release the next day -- which in today's fast moving markets can be too late for making a timely investment decision.
For small-cap companies, the limitations of using the wire services for news dissemination are even more pronounced. Most wire services will not pick up releases from smaller companies, or even if they do, will only run a headline. As a result, these companies are forced to pay services such as PR Newswire or Business Wire to achieve full disclosure.
The ability to provide "readily available" notification or to "alert" investors, regarding either a conference call or a Web posting, is a concern cited by the Commission in both instances. If a company notes in its news release that it will hold a conference call and how and when it can be accessed -- absent a Web posting - it cannot depend on a wire service to disseminate that information to individual investors.
The schedule of many companies' quarterly earnings releases and calls are now being aggregated so that more media and investors can listen in - although these schedules are available almost solely on the Internet. Many companies have the ability to "push" notification of news releases and other Web postings to interested investors. There are over 1,000 companies that today offer this service through CCBN.com alone, and there are other providers that offer this service to companies. The technology is here now! (See Enclosure #2)
Moreover, the simultaneous posting on Web sites of company presentations before broker conferences and meetings with analysts would help to more broadly disseminate this type of information which has traditionally only been provided to analysts and professional investors. NIRI's February 2000 survey indicated that a number of the companies were already doing this with many more considering it. (See Enclosure #1)
We strongly urge the Commission to reconsider allowing a Web posting to meet the "full and fair disclosure" requirements with the same type of notification requirements to the media and interested investors being proposed for conference calls -- "In order to afford broad public access, an issuer must provide notice of the disclosure in a form that is reasonably available to investors."
NIRI believes that most companies, in the interest of communicating effectively with all of its various constituencies, will continue to use a number of means by which to disseminate material information and that the playing field will continue to become more and more level for all investors.
9) Materiality issues:
a. The release correctly recognizes that judgments on materiality can be difficult and have become even more so with SEC's issuance of SAB 99. While the TSC Industries, Inc. v. Northway, Inc. definition of materiality has not changed, the SEC, in our view, expanded the scope of what constitutes material information in SAB 99 to include not only quantitative but also qualitative information.
b. Companies tend to make qualitative statements in providing earnings guidance to avoid giving out quantitative information. Consequently, we believe that SAB 99 has lowered the threshold of materiality and has made it even more difficult to determine what is material information.
c. What constitutes a "reasonable investor" as defined in TSC Industries, Inc. v. Northway, Inc.? If 90% of the analysts/investors listening to a conference call view the discussion of a specific subject as non-material, but 10% make investment decisions on the basis of it and the stock price goes down five percent, would the company, under the proposed rule, be required to issue a news release making a story out of a non-story?
d. Is stock price movement going to be the SEC's primary criteria launching an investigation of a company for selective disclosure? The release and former SEC General Counsel Harvey Goldschmid, in his January 14, 2000 conference call with NIRI members recognized that stock prices move for a variety of reasons. And, Mr. Goldschmid also said that the SEC would be looking for patterns of selective disclosure, not at one-time major movements in stock price. If that is the case, the SEC should be making this clear to its Enforcement Division and to companies if it expects to avoid a "chilling effect" on corporate communications with analysts/investors. It is entirely possible that an analyst, using the "mosaic," talks with a company's competitors, suppliers, customers and others, and comes to a material conclusion from that information - without any nonpublic material information from the company - and changes his/her earnings estimate days before a company announces earnings. If that person is a lead analyst, his/her recommendation could have a measurable effect on the company's stock price. While it may look like the company talked to selected analysts before announcing earnings, what really happened was completely legitimate.
e. The SEC should recognize that the difficulties posed by materiality issues will impact how and what companies communicate to the investment community. The lawyers counseling management will, in all probability, recommend minimizing legal risk.
f. One consequence of adopting the proposed rule would be to change the way many companies provide earnings guidance to the financial community. If companies tell analysts they are going to provide less guidance, some might interpret this move as "the company has something to hide." On the other hand, one major law firm in Silicon Valley is now recommending that clients issue their earnings guidance in the quarterly earnings release, invoking the safe harbor for forward-looking information, and stay "quiet" for the remainder of the quarter, with no updating should the initial projections change. While the Private Securities Litigation Reform Act of 1995 imposes no updating requirement for material changes in information, NIRI's Standards of Practice recommends that "updating material changes in information is both good business and good investor relations." NIRI's concern, expressed by two board members from Silicon Valley, is that a number of companies might adopt this model, should this proposed rule be passed, thereby significantly impacting the intra-quarter flow of information between companies and the financial markets that helps reduce stock price volatility.
Summary:
Clearly, NIRI agrees with the SEC that "selective disclosure" undermines the credibility of the marketplace and must be eliminated. How the Commission proceeds in its efforts to deal with the problem must be given very careful consideration. Rules and how they are enforced will inevitability affect the flow of information between companies and the marketplace. All that companies disclose, beyond the SEC's mandated filing requirements, is voluntary and can be shut down without any legal consequences to the companies.
Fortunately, NIRI believes that most companies realize the value of open communication, and we have provided the SEC and the public with substantial survey evidence over the past four years that shows that to be true. We also believe that our voluntary guidelines for disclosure have had a very significant and positive impact on the process. We urge the Commission to consider giving other organizations, working with NIRI, the opportunity to adopt similar guidelines, and if that does not work, then bring forth the proposed rule.
However, if rule making is inevitable, we urge the Commission and the SEC staff to give careful consideration to the modifications we have presented in this comment letter. By expanding the means by which companies can achieve full and fair disclosure - embracing the power of the technologies available to us today - we believe companies will increase both the quality and quantity of important information disclosed to all investors.

Most Corporate Conference Calls Are Now Open to Individual Investors and the Media
A newly conducted survey shows a major increase in corporations opening their analyst conference calls to individual investors and the media.
"We have seen a sea of change in the number of companies, represented by the NIRI membership, that have opened their conference calls to allow individual investors and the media the opportunity to listen to their conference calls on a real-time basis. And, the most astounding finding is that 48% of the companies conducting conference calls are now webcasting them over the Internet, real time. This wasn't even being done a year ago," says NIRI President & CEO Louis M. Thompson, Jr.
The NIRI survey shows that of the 83% who currently conduct conference calls, 82% allow individual investors real-time access, compared to 29% in a survey conducted nearly two years ago, and 74% allow the media access to their calls, compared to only 14% in the same survey. Moreover, adding those companies that still restrict their calls to investment professionals but expect to open their calls, the number of companies providing open access within 2000 should increase to 90% for individuals and 86% for the media.
"This level of openness in corporate communication with the investment community - individuals and professionals - and the media is clear evidence that corporations widely accept today's demand for real-time access to corporate information," says Thompson. "We also believe that this level of openness has, for the vast majority of companies, eliminated the possibility of selective disclosure of information to only the professional investors and analysts through these communication means," he adds.
"The trend does not stop there," Thompson adds. "Of the nearly half, which are now webcasting their conference calls, 15% are also webcasting other forms of investor and analyst meetings with another 34% that are considering it."
In addition to the 83% that are now conducting conference calls, another 7% plan to do so within the year.
The study, conducted between February 3 and 16, surveyed 225 senior investor relations officers by phone, representing approximately 10% of the companies in NIRI's membership.
