The court's finding, that despite the Commission's investor protection objective its rule is arbitrary and in violation of law, requires that going forward we reevaluate the agency's approach to hedge fund activity. I have instructed the SEC's professional staff to promptly evaluate the court's decision, and to provide to the Commission a set of alternatives for our consideration. ENFORCEMENT PROCEEDINGS IN THE MATTER OF BULLHIDE CORP. An Administrative Law Judge has issued an Order Making Findings and Revoking Registrations by Default (Default Order) in the matter of Bullhide Corp. The Order Instituting Proceedings alleged that Respondents Bullhide Corp., Fetchomatic Global Internet, Inc., The Flag Group, Inc., and The Second Flag Group, Inc., failed repeatedly to file required annual and quarterly reports while their securities were registered with the Securities and Exchange Commission. The Default Order finds these allegations to be true and revokes the registrations of each class of registered securities of these Respondents pursuant to Section 12(j) of the Securities Exchange Act of 1934. (Rel. 34-54032; File No. 3-12271) IN THE MATTER OF WEISS RESEARCH, INC., MARTIN WEISS AND LAWRENCE EDELSON On June 22, the Commission issued an Order Instituting Public Administrative and Cease-and-Desist Proceedings, Making Findings, and Imposing Remedial Sanctions and a Cease-and-Desist Order Pursuant to Sections 203(e), 203(f), and 203(k) of the Investment Advisers Act of 1940 (Order) against Weiss Research, Inc., a financial newsletter publisher, its owner, Martin Weiss, and one of its principal editors, Lawrence Edelson (Respondents). The Order finds that Weiss Research, Inc. unlawfully operated as an unregistered investment adviser and that the Respondents made materially false and misleading statements about the past performance and profit potential of the trading recommendations contained in their publications. The Order finds that Weiss Research publishes several newsletters containing specific trading instructions for the purchase and sale of securities, and charges between $1,000 and $5,000 for annual subscriptions to these newsletters. From September 2001 through March 2005, Weiss Research facilitated an "auto-trading" arrangement between its subscribers and their broker-dealers, wherein Weiss Research sent its trading instructions directly to its subscribers' broker-dealers for immediate and automatic execution in the subscribers' brokerage accounts. Additionally, Weiss Research promised its subscribers personalized service through direct contact with Martin Weiss and Lawrence Edelson regarding their investment advice, and provided certain assistance with selecting the appropriate type of newsletter for a particular subscriber. During this period, Weiss Research was not registered as an investment adviser with the Commission or any state securities regulator. The Order also finds that the Respondents made numerous materially false and misleading statements regarding the past performance and profit potential of their recommended trades in Weiss Research's promotional materials. These claims were inconsistent with the overall performance of the Respondents' trading recommendations. Based on the above, the Order requires the Respondents to cease and desist from committing or causing any violations and any future violations of the applicable provisions of the Investment Advisers Act, and requires the Respondents to pay approximately $2 million in disgorgement, prejudgment interest, and civil penalties. The Respondents consented to the issuance of the Order without admitting or denying any of the findings in the Order. (Rel. IA-2525; File No. 3-12341) RECEIVER APPOINTED FOR SUNRAY OIL COMPANY, INC. On June 21, the Commission filed an emergency civil action in U.S. District Court in Dallas, Texas, to preserve and recover funds and assets that were derived from an alleged fraudulent offering of oil and gas interests. The Commission's complaint alleges that Sunray Oil Company, Inc. and its principal, Larry Stiles, conducted a fraudulent offering of limited partnership interests in the Abilene Oil & Gas, LP, which raised $1.14 million from 52 investors residing in ten states and Canada. In connection with the Abilene partnership offering, it is alleged that the defendants made material misrepresentations and omissions concerning, among other things, Sunray's and Stiles' prior history in the oil and gas business, the profitability of the partnership, and the use of investor funds. U.S. District Judge Jerry Buchmeyer granted the Commission's Motion for Emergency Relief and issued an Order: 1) freezing the defendants' assets; 2) requiring an accounting; 3) preserving documents; 4) authorizing expedited discovery, and 5) appointing a receiver for all defendants. The Commission's complaint alleges that during the offering, the defendants touted Sunray's "50 years of experience" in the oil business, without disclosing that Sunray was actually formed in 2000 and that Stiles' previous oil and gas company was dissolved in bankruptcy after being assessed over $700,000 in penalties for failing to plug abandoned wells it operated in Texas. The complaint further alleges that defendants represented that their drilling program was "so successful" that Sunray, the general partner, agreed to repurchase the partnership interest after five years at a 50% profit, and that the repurchase agreement was to be funded by an "Insurance Guarantee Bond" or other financial instrument purchased "from one of the top twenty European Banks." In reality, according to the complaint, the company never purchased any bonds or financial instruments to fund the repurchase agreement. The complaint further alleges that Stiles, contrary to representations made to Abilene LP investors, commingled partnership funds in Sunray's operating bank account and diverted at least $247,000 for personal expenses. Sunray also used investor funds for another undisclosed purpose - to purchase a drilling rig in the name of J&L Drilling, LLC, a Texas limited liability company that is named as a defendant solely for purposes of relief. In addition to the funds raised in the Abilene partnership offering, the complaint alleges that Sunray and Stiles received approximately $800,000 of investor funds raised in an unlawful "prime bank" scheme recently halted by the Commission in SEC v. EFS, LLC, et al., USDC N.D. Tex. No. 3-06CV0793-M (Lit. Rel. 19689 May 5, 2006). In return for the EFS funds, Sunray purportedly agreed in January 2005, to assign to EFS 50% of all oil and gas interests that Sunray acquired over at least a four-year period. Further, the complaint alleges that the defendants used Abilene partnership and EFS investor funds to acquire oil and gas leases in Taylor County, Texas, but never assigned an interest in those leases to the Abilene partnership or EFS. The Commission's complaint charges the defendants with violating the securities registration and antifraud provisions of the federal securities laws. In addition to seeking preliminary and permanent injunctive relief against all defendants, the Commission seeks civil monetary penalties and disgorgement and interest against Sunray and Stiles. The complaint further seeks disgorgement against relief defendant J&L Drilling. Sunray Oil Company, Inc., Abilene Oil & Gas, LP, Larry Stiles, Defendants, and J&L Drilling, LLC, Relief Defendant, Civil Action No. 3:06CV-1097R, USDC ND Texas (Dallas Division) (LR-19737) SEC CHARGES MASSACHUSETTS MAN WITH ILLEGALLY TRADING ON INSIDE TIP FROM DRUG EXECUTIVE Commission adds defendant to insider trading case against executive who traded on FDA comments about carcinogenicity tests of acne drug The Commission announced the filing yesterday of an Amended Complaint in SEC v. Yaroshinsky, a case pending in the United States District Court for the Southern District of New York. The Amended Complaint adds Victor E. Zak as a defendant in the Commission's previously filed insider trading case against California drug executive Alexander J. Yaroshinsky. The Amended Complaint alleges that Zak, a resident of Newton, Massachusetts, received material non-public information from Yaroshinsky concerning the FDA staff's preliminary analysis of the carcinogenicity tests of Velac Gel, an acne drug being developed by Yaroshinsky's then employer, California-based Connetics Corporation. The Amended Complaint alleges that both Zak and Yaroshinsky traded on the basis of this information. In the end, Zak profited from his illegal trading by more than $900,000 and together, Yaroshinsky and Zak benefited financially by more than $1.58 million. The Amended Complaint alleges that on April 13, 2005, at 2:15 p.m. Yaroshinsky and other representatives of Connetics participated on a telephone call with FDA staff, during which the FDA staff told Connetics that the FDA's Executive Carcinogenicity Assessment Committee had concluded that the Velac Gel vehicle may be a "tumor promoter or a carcinogen" and that "this is a serious issue for a topical product for the treatment of acne… ." Shortly after the call, Yaroshinsky called Zak, his friend and former neighbor, and told him what he had learned earlier that day from the FDA staff. Minutes later, Zak, who, prior to April 13 had maintained a 5,000 share long position in Connetics, began executing transactions that positioned him to benefit from a drop in Connetics' share price. The Amended Complaint further alleges that between April 13 and June 10, Yaroshinsky and Zak executed numerous trades. Yaroshinsky purchased put contracts in his own account and in a nominee account opened in the name of his mother-in-law and sold shares of Connetics common stock in his own account. Zak purchased put contracts, sold short Connetics shares, and sold his long position of Connetics shares. All of the trading by defendants was conducted in advance of a June 13, 2005 public announcement by Connetics stating that it had received a "not approvable" letter from the Food and Drug Administration ("FDA") concerning Velac Gel. After the announcement, Connetics' stock price fell 27%. Specifically, the Amended Complaint alleges that Yaroshinsky and Zak violated Section 10(b) and Rule 10b-5 of the Securities Exchange Act of 1934. Among other relief, the Amended Complaint seeks a permanent injunction, disgorgement of all illegal profits, prejudgment interest and the imposition of civil monetary penalties. AND COMMONWEALTH FINANCIAL HOLDINGS, INC., RELIEF DEFENDANTS On June 19, the Honorable William G. Young, U. S. District Judge for the District of Massachusetts, entered a default judgment as to defendants T. Gene Gilman (G. Gilman), Steven A. Gilman (S. Gilman), Arbor Securities, Ltd. (Arbor Securities), and Financial Links, Inc.(Financial Links), and entered a default judgment as to relief defendants TradeTek, Ltd. (TradeTek) and Commonwealth Financial Holdings, Inc.(Commonwealth). The order restrained and enjoined the defendants from future violations of Section 17(a) of the Securities Act of 1933, Section 10(b) of the Securities Exchange Act of 1934 (Exchange Act), and Rule 10b-5 thereunder. The order enjoined G. Gilman and S. Gilman from aiding and abetting violations of Sections 15(a) and 15(c) of the Exchange Act and Sections 206(1) and 206(2) of the Investment Advisers Act of 1940 (Advisers Act). The order enjoined Arbor Securities from future violations of 15(a) of the Exchange Act and Sections 206(1) and 206(2) of the Advisers Act, and enjoined Financial Links from future violations of Section 15(c) of the Exchange Act. The Court ordered the defendants to pay joint and several disgorgement and prejudgment interest in the respective amounts of $14,000,000 and $1,681,718.26. The Court ordered TradeTek to pay jointly and severally with the defendants $9,000,000 in disgorgement and $1,081,104.57 in prejudgment interest. The Court ordered Commonwealth to pay jointly and severally with the defendants $200,000 in disgorgement and $24,024.57 in prejudgment interest. The Court imposed civil penalties against G. Gilman and S. Gilman in the amount of $100,000 each, and imposed civil penalties against Arbor Securities and Financial Links in the amount of $600,000 each. The Commission's complaint, filed on March 17, 2005, alleged that G. Gilman represented he would establish individual brokerage accounts for customers at Arbor Securities, an alleged offshore brokerage firm operated from his office in Needham, Massachusetts, and would use clients' funds to trade in the stocks of publicly traded U. S. companies. G. Gilman and S. Gilman instead transferred the funds into several foreign and domestic bank and brokerage accounts in the names of Arbor Securities, including accounts at Financial Links. From those accounts, S. Gilman transferred customer funds to himself, to G. Gilman, and to private companies controlled by G. Gilman, including TradeTek and Commonwealth. The complaint alleged that to conceal these transfers S. Gilman generated and sent to customers fictitious brokerage account statements which, among other things, misrepresented cash balances and falsely stated that transactions in the accounts took place when in fact they did not.
