SEC NEWS DIGEST Issue 2002-153 August 8, 2002 ENFORCEMENT PROCEEDINGS DONNKENNY INC.'S FORMER CFO AND CONTROLLER SETTLE SEC FRAUD CHARGES On July 31, 2002, the Commission obtained final judgments against two defendants in its pending financial fraud case against former executives of Donnkenny, Inc., a women's apparel manufacturer headquartered in New York City. The United States District Court for the District of Columbia entered the final judgments against Edward T. Creevy, Donnkenny's former chief financial officer, and Ronald H. Hollandsworth, Donnkenny's former controller. The judgments permanently bar both Creevy and Hollandsworth from serving as officers or directors of any public company, and permanently enjoin them from committing securities fraud in violation of Section 17(a) of the Securities Act of 1933, Section 10(b) of the Securities Exchange Act of 1934, and Exchange Act Rule 10b-5; falsifying corporate books and records or circumventing internal accounting controls in violation of Exchange Act Section 13(b)(5) and Exchange Act Rule 13b2-1; misleading accountants in violation of Exchange Act Rule 13b2-2; and aiding and abetting violations of the books-and-records, internal controls, and periodic reporting provisions of Exchange Act Sections 13(a), 13(b)(2)(A), and 13(b)(2)(B), and Exchange Act Rules 12b-20, 13a-1, and 13a-13. Creevy and Hollandsworth consented to entry of the final judgments without admitting or denying the Commission's allegations against them. Creevy and Hollandsworth previously pled guilty to criminal charges of conspiring to commit securities fraud, and each was sentenced, among other things, to serve five years probation and to pay $250,000 in restitution. U.S. v. Edward T. Creevy, No. CR 99-13 (E.D.N.Y.) and U.S. v. Ronald Hollandsworth, No. CR 98-1055 (E.D.N.Y.). Based on the restitution orders, the final judgments in the Commission's case do not order Creevy or Hollandsworth to pay disgorgement of their illicit gains. Moreover, based on the criminal sanctions imposed against Creevy, including a $250,000 fine, and on Hollandsworth's sworn statement of financial disclosure, the final judgments in the Commission's case do not impose civil penalties against Creevy or Hollandsworth. The Commission's complaint in the case, which was filed in February 1999 and amended in September 2001, charged Creevy, Hollandsworth, and two other former Donnkenny executives with engaging in a wide-ranging financial fraud from at least early 1994 through August 1996, and with illegally selling Donnkenny stock before the fraud was disclosed to the public. The complaint alleges that these individuals caused Donnkenny to improperly recognize revenue by: holding open quarters to book out- of-period shipments; recording revenue on orders without shipping the goods to customers; recording fictitious sales from non-existent contract work and through false journal entries; and hiding inventory purportedly sold in fictitious sales from the detection of the auditors during the company's annual physical inventory count. See Litigation Release No. 16051 (Feb. 2, 1999). One of the defendants, former Donnkenny assistant controller Kymberlee W. Kulis, settled with the Commission upon filing of the complaint. The case against the remaining defendant, former Donnkenny chief executive officer Richard F. Rubin, and against several relief defendants, is still pending. Like Creevy and Hollandsworth, defendant Rubin has already pled guilty to criminal charges of conspiring to commit securities fraud (U.S. v. Richard Rubin, No. CR 99-84, EDNY). Among other things, he was sentenced to imprisonment of a year and a day and ordered to pay $49.5 million in restitution. In a related proceeding, the Commission today issued an administrative order pursuant to Rule 102(e) of its Rules of Practice that denies Creevy, who was an unlicensed certified public accountant during the relevant period, the privilege of appearing or practicing before the Commission as an accountant. Creevy consented to the order without admitting or denying the Commission's findings. [SEC v. Richard F. Creevy - (Rel. 34-46322; AAE Rel. 1612; File No. 3-10859) KEVIN LAWRENCE CHARGED WITH CRIMINAL SECURITIES FRAUD IN LARGEST FRAUD CASE EVER IN STATE OF WASHINGTON On August 1, the U.S. Attorney for the Western District of Washington announced the filing of criminal securities fraud, wire fraud, mail fraud, money laundering and conspiracy charges in federal court in Seattle against Kevin Leigh Lawrence, 36, of Bainbridge Island, Washington. The 64-count indictment alleges that Lawrence, also known as Kevin Lawrence Millar, defrauded over 5,000 investors of more than $72 million. The United States Attorney also announced that three other defendants, Donovan C. Claflin, Kevin McCarthy, and Clifford G. Baird, entered guilty pleas as part of its investigation. Federal Bureau of Investigation agents arrested Lawrence without incident outside his fianc‚e's home on August 1, 2002. Lawrence was arraigned the same day and detained pending a hearing concerning his pre- trial detention is set for August 6, 2002. Lawrence's trial in federal court in Seattle is scheduled for October 7, 2002. If convicted on all counts, Lawrence faces a maximum prison sentence of 560 years. On July 30, 2002, Claflin pled guilty to securities fraud and conspiracy and faces a maximum prison term of ten years. McCarthy pled guilty, on July 23, 2002, to mail fraud and conspiracy and also faces a maximum sentence of ten years imprisonment. On July 30, 2002, Baird pled guilty to conspiracy and faces a maximum prison term of five years. Claflin and Baird are scheduled to be sentenced on October 4, 2002, while McCarthy is scheduled to be sentenced on November 1, 2002. Previously, the SEC filed an emergency action on January 23, 2002, against Lawrence, as well as Znetix, Inc., Health Maintenance Centers, Inc., three related companies, their controlling executives, and several family members of Lawrence, alleging that Lawrence and other executives falsely promised investors lucrative profits from the supposedly imminent initial public offering of Znetix. Additionally, the SEC alleged that Lawrence spent more than $14 million of investor funds on personal expenses, such as luxury cars, real estate, jewelry and boats. On January 23, the SEC obtained an order freezing the assets of the defendants, and temporarily enjoining Lawrence and other controlling executives from future violations of the registration and antifraud provisions of the federal securities laws. On February 15, 2002, the federal court preliminarily enjoined the defendants from such future violations and appointed a permanent receiver over the companies. Without admitting or denying the Commission's allegations, the companies, on June 6, 2002, consented to the entry of a judgment permanently enjoining them from future violations of the antifraud and securities registration provisions. Lawrence, Civil Action No. C 02-0153 P, WD Wash.] (LR-17664) SEC CHARGES FOUR BUSINESSMEN WITH ILLEGAL STOCK SALES The Commission announced today that it has filed civil charges against three Colorado residents and a California businessman stemming from their role in a San Francisco Bay Area stock scam. The Commission alleges that the four defendants participated in a scheme to sell stock to the public without registering with the Commission, thus allowing the defendants and other corporate insiders to sell millions of shares of stock into the public market without disclosing their control over the companies. The defendants, without admitting or denying the allegations in the Commission's complaint, consented to the entry of permanent injunctions against them and agreed to pay $271,000 in disgorgement, prejudgment interest and civil penalties. Named in the Commission's complaint are Gary Stephen Joiner of Boulder, Colorado; Grant W. Peck of Boulder, Colorado; Mark Allen DiSalvo of Shell Beach, California; and Dean Fredrick Sessions of Broomfield, Colorado. According to the Commission's complaint, the defendants were in the business of creating shell companies -- also known as blank check companies -- with no operations and no existence aside from publicly traded stock that the defendants controlled. The defendants created the shell companies for the purpose of merging them with privately held companies in a process known as a reverse merger. Through the reverse mergers, the privately held companies became publicly traded without registering with the Commission. While such mergers are not illegal, stock held by insiders or affiliates after the merger generally cannot be resold absent registration. Despite this, following each reverse merger, the defendants personally sold hundreds of thousands of shares of stock to the public in unregistered transactions. They also sold several million shares to persons affiliated with the private companies, who then resold the stock to the public in unregistered transactions. Investors bought stock in the newly merged companies, unaware that the vast majority of the stock was being sold by the defendants or other corporate insiders to whom the defendants had transferred their stock. The complaint alleges that the defendants' scheme resulted in the creation of two publicly traded companies - M & A West, Inc. (MAWI), a purported Internet incubator based in San Bruno, California; and Workfire.com, a related Internet business. In September 2001, the Commission sued MAWI and various related individuals with fraud, alleging that the company was a sham and that its supposed revenue from operations in fact derived primarily from illegal stock sales by corporate insiders. The Office of the United States Attorney indicted Frank Thomas Eck, III and Zahra R. Gilak on 82 counts, including securities fraud and money laundering, based on their roles in the scheme. In the present action, filed in U.S. District Court for the Northern District of California, the Commission charges the defendants with violating the registration provisions of the federal securities laws, Sections 5(a) and 5(c) of the Securities Act of 1933. Simultaneous with the filing of the complaint, each of the defendants agreed to be enjoined from future violations, and also to pay disgorgement, prejudgment interest and civil penalties, as follows: Joiner, $78,000; Peck, $76,000; DiSalvo, $67,000; and Sessions, $50,000. Peck, Dean Fredrick Sessions, and Mark Allen DiSalvo, USDC, NDCA, Civil Action No. CO-03808-TEH] (LR-17665; AAE Rel. 1611) MONEY MANAGER STEVIN HOOVER PLEADS GUILTY TO SECURITIES FRAUD On August 7, money manager Stevin Hoover entered a guilty plea before Judge Douglas P. Woodlock of the U.S. District Court for the District of Massachusetts to one count of securities fraud in violation of Section 206 of the Investment Advisors Act of 1940. Hoover is scheduled to be sentenced on October 31, 2002. Hoover faces a maximum penalty of 5 years in prison, followed by a 3 year term of supervised release, and a $250,000 fine. Hoover, age 53, is the sole owner of Hoover Capital Management, Inc. (HCM), a registered investment adviser, and Chestnut Management LLC (Chestnut Management), an unregistered investment adviser. Appearing before Judge Woodlock, Hoover admitted that he engaged in a scheme to defraud his investment advisory clients by diverting nearly $200,000 from client accounts to his own account. Hoover spent the misappropriated money on such things as a luxury automobile for his wife and paying off personal credit card debt. Hoover's guilty plea does not resolve the Securities and Exchange Commission's pending civil enforcement action against Hoover, HCM and Chestnut Management. In its enforcement action, the Commission alleges that between 1995 and 2001, Hoover misappropriated nearly $3 million from clients, including the Chestnut Fund LP, a hedge fund founded and managed by Hoover. The Commission also alleges that Hoover solicited and obtained investments in the hedge fund by making fraudulent misrepresentations to prospective investors, and that Hoover attempted to conceal his misappropriations by distributing fictitious account statements to investors. The Commission filed its initial complaint against Hoover and HCM on May 2, 2001. On November 15, 2001, the Commission filed a motion for a temporary restraining order and asset freeze based on newly discovered evidence. The court entered a temporary restraining order and asset freeze against Hoover and HCM on November 19, 2001. On April 24, 2002, the Commission amended its complaint to add Chestnut Management as a defendant and allege additional charges against Hoover and HCM based on newly discovered evidence. ( Rel. 34-46318) PROPOSED RULE CHANGE The Options Clearing Corporation filed a proposed rule change (SR-OCC- 2002-12) under Section 19(b)(1) of the Exchange Act. The proposed rule change would amend OCC Rule 1304 to permit OCC to accelerate the maturity date of security futures contracts that have been adjusted to call only for the delivery of a fixed amount of cash.
